Forecast of Yen exchange rate trends
Following the Bank of Japan's (BOJ) decision to raise interest rates in July, the Japanese stock and currency markets experienced significant volatility.
Japan's core consumer price index (CPI) – a measure of inflation excluding fresh food – rose 2.7% year-on-year, higher than the 2.6% increase recorded in June. This increase was in line with market forecasts and marked the 28th consecutive month that core inflation in Japan has been at or above the Bank of Japan's 2% target.
"The rise in core inflation reflects the Japanese government's cuts in utility bill subsidies for households. Without considering this factor, real inflation is falling," Masato Koike, a senior economist at Sompo Institute Plus, told Reuters.
Inflation data is a crucial basis for the Bank of Japan's interest rate decisions. In July, the BOJ surprised the market by raising interest rates to a 15-year high and signaling that it would continue to raise rates until inflation sustainably reaches its 2% target.
Consequently, this hawkish stance by the BOJ caused the depreciating Yen to suddenly reverse course and appreciate rapidly, while the Japanese stock market experienced its sharpest decline since 1987. The Japanese stock market then quickly stabilized, but the Yen continued its upward trend.
Hugh Chung, chief investment advisor at asset and fund management platform Endowus, stated: “The volatility of the dollar has likely peaked this year as the partial cancellation of ‘interest rate arbitrage’ has occurred and central bank actions are unlikely to surprise the market anymore.”
If the Bank of Japan continues to raise interest rates, while the US and other Western economies lower interest rates, the yen could appreciate further.
