The Social Democratic Alliance defeated the ruling Independence Party to win a snap election, held after the left-right coalition collapsed in October over disagreements over how to handle immigration and asylum seekers.
Kristrun Frostadottir, leader of the Social Democratic Alliance, was asked by Iceland's president to form a government by early December.
Ms Frostadottir will take over as prime minister and lead a government comprising her party along with the liberal Reform Party and the People's Party.
"These three parties have been given a very important mission," she said at a press conference on December 21.
At 36, Frostadottir will be the youngest prime minister in Iceland's modern political history.
Health, economic issues and housing were the top concerns of the majority of voters in the election, where the Social Democrats won 20.8 percent of the vote, securing 15 seats in the 63-seat parliament.
Leaders of the parties forming the new government say housing security and poverty reduction are among their priorities.
As Iceland struggles with inflation and high interest rates, the new government says one of its first major tasks will be to stabilize the economy.
They also said they were planning to hold a referendum on resuming Iceland's EU accession talks - which were halted in 2013 - in 2027.
Outgoing Prime Minister Bjarni Benediktsson's Independence Party came second in the election, with 19.4 percent of the vote and 14 seats, its worst ever showing.
In third place was the Liberal Reform Party with 15.8 percent and 11 seats, while the People's Party won 13.8 percent and 10 seats.
