Short-term trend forecast of Australian Dollar

The Australian dollar has been one of the best performing major currencies over the past month, supported by a supportive global investor backdrop and market expectations that the RBA will be one of the last central banks to cut interest rates.

The Australian dollar fell slightly yesterday (May 21) but recovered in Asian trading. Minutes from the Reserve Bank of Australia’s meeting earlier this month showed that members discussed the possibility of a rate hike before deciding to keep the cash rate at 4.35% for the fourth consecutive time. This was old news after the meeting and the Australian dollar’s reaction was muted.

The minutes noted that the risks to the RBA’s forecasts were “balanced”, suggesting that members would maintain a “higher for longer” stance. The RBA does not expect inflation to fall back to its 2-3% target until the end of 2025, which could mean a rate cut is not expected until mid-2025. However, this could change if inflation hits the target sooner than expected.

Governor Bullock has dismissed speculation of near-term easing, but some analysts expect an initial rate cut before the end of the year. The RBA has declined to provide forward guidance, stressing that its rate path will be determined by data.

The Westpac Australian Consumer Confidence Index was a disappointment, falling 0.3% in May to 82.4, following a 2.4% drop in April. This missed market estimates of a 0.9% rise and marked the third straight decline. Consumers are being squeezed by high interest rates and persistent inflation and are pessimistic about the economy. Consumer confidence remains below the 100 level that separates optimism from pessimism.

The Federal Reserve continues to send a cautious message about interest rate cuts. On Monday, Fed Vice Chairman Philip Jefferson said it was too early to tell whether the trend of falling inflation would be “lasting.” Fed Vice Chairman Michael Barr said first-quarter inflation data was disappointing and did not support easing monetary policy. This will weigh on the Australian dollar.
